When I bought my house, the garage came with this oil furnace. It is not even close to being legal, with no impact protection, burner too close to the floor, and the oil pickup is a jerry can inside of the shop. I figure it is too much hassle to bring it up to code (especially with home heating oil at 1.07/l). Not to mention it takes up a lot of floor space.
How would I even dispose of this thing?
Would it be possible to connect a wood stove to the existing chimney?

Drag it outside, the local scrap guy will take it.
Being able to connect a wood stove to your existing chimney is doubtful. Flues for oil burners and solid fuel appliances are not constructed the same.
If you buy a wood burning stove, you will need to use the recommended chimney in order to preserve the UL rating. If you try to cobble something together... best case is it will work and worst case is you will burn the joint down and have no insurance coverage.
You still have clearance issues with a woodburner, still have burner location issues... so how will swapping one for the other save any space?
If that oil burner is tuned up properly, it works well. You need a flue gas analyzer to tune one, though. Can't do it by feel or sound- anyone that tells you otherwise is full of it.
I sure hope that return duct isn't right next to the barometric damper in the flue. If it is, I suggest getting a CO monitor that actually works (FYI: UL listed CO detectors don't do anything until the count is >200 ppm, and don't have to alarm for 2 hours. The ones that plug into the wall at floor level = less than useless because CO rises... you will likely die before one of those alarms), and make sure your life insurance is paid up. Chimey draft is usually around .01 to .02" of water column, and that blower fan can generate .5" of water column... so that means the exhaust is pulled into the room. That barometric damper has what appears to be soot on it.
And if you really only have what looks like 2 each 6" or 8" round supplies on that heat exchanger, that is a whole nother set of issues.
