The illuminated rocker switch on my bench grinder went bad the other day, so I stopped by the local Ace for a replacement switch. Pulled the bad one, and it looks like it was a 3-terminal switch (one of the posts may have burned up). There are three wires at the switch location, was the extra wire simply for the illumination at the switch?

Typically, yes. You'd have two terminals electrically connected in the on position, and not connected in the off position. You can verify this with your ohmmeter. One of those terminals will be connected to the third terminal through the light source. The third terminal is the neutral. The terminal connected to neutral through the light source is the load. The remaining one is line. (If you interchange line and load, then the light will be on all the time.)
