I've got a few vices but none of them are all that cheap. If i smack it around some i can even get more than 4 inches. ;)
The centered gate would look better. If it were offset I would put the shed against the garage wall. It won't stick up over the neighbor's side of the fence. You could use the garage as one wall and if you decide you want a light inside wiring would be easier.
The Family Handyman had an article on garage bump out. I don't see why you couldn't do something like that and not cut out the garage wall. Just put in a door and make it the size you want.

How about putting on either the batting or foam and cover it with some of thin plastic or fiberglass panel like for a bathroom or shower wall? It would keep the insulation from getting damaged and it would be smooth so it would be easy to keep clean.
